Understanding the Two-Tier Shariah Screening Framework

For Muslim investors navigating global financial markets, determining whether a publicly traded equity is permissible (Halal) requires strict adherence to institutional accounting standards. The most widely adopted benchmark globally is the **AAOIFI Standard No. 21 (Accounting and Auditing Organization for Islamic Financial Institutions)**.

The screening consists of two rigorous tiers:

Tier 1: Business Activity Screen (Qualitative) The core business operations of the company must be inherently permissible. Companies deriving primary revenue from the following sectors are immediately disqualified: - Conventional interest-based banking and insurance. - Alcohol, tobacco, and gambling. - Weapons manufacturing and defense contractors with offensive mandates. - Non-halal food processing and entertainment.

Tier 2: Financial Ratio Screens (Quantitative Thresholds) If the core business is permissible, the company's financial balance sheet must satisfy three mathematical ratios based on trailing 12-month financials:

  1. **Total Debt Ratio**: Total interest-bearing debt divided by 12-month average market capitalization must not exceed **33%**.
  2. **Interest-Bearing Securities Ratio**: Cash and interest-bearing deposits divided by market capitalization must not exceed **33%** (or 30% under certain conservative regional boards).
  3. **Non-Operating Impermissible Income**: Impure revenue (e.g. incidental bank interest earned on cash reserves) must not exceed **5%** of total gross revenue.

The Mandatory Duty of Dividend Purification

When a company passes all criteria but receives 1% to 4% incidental interest income on its corporate treasury accounts, the investor is religiously and ethically obligated to calculate and donate that precise percentage of any received cash dividends to charitable public causes, without expecting financial reward.
